It’s almost too easy. It’s clairvoyant, highly effective and a lot of fun. Know that this little strategy is also highly addictive. Once you master this technique, you will never see markets the same way again.
I am talking about our signature and famous Bread and Butter Strategy. The stock market provides multiple opportunities most every day to make these gains. I discovered this simple yet potent technique when, in my early years of trading, I would sit for hours contemplating the low and high prices of both call and put options on the SPDR S&P 500 Exchange Traded Fund (ETF)(NYSARCA: SPY). Every day, the high prices would be two, three, four or even ten times the low prices when studying the various SPY option chains.
That means that if I had invested $1,000, I could have made several thousand dollars at some point. Of course, we do not know which came first, the low or the high and the market certainly does not go in straight lines up or down. But when you review the historical options pricing, you can see significant changes on rather small stock moves. This is a function of volatility and leverage, the very reason we day traders love options. Bear in mind, the same characteristic that moves prices in your favor can also quickly wipe out your trading account, hence the importance of accurate assessment of market anticipation.
I was never looking to make those home runs of many times my money. But could I not squeeze a mere 6% out of each of these moves? Surely, that can’t be all that difficult, can it?
When our standard Bread-and-Butter setup occurs, we instinctively scan the charts, weigh in with our mental check list and execute a trade for a modest but fairly reliable 6% gain. Give a point back to the broker for his troubles and keep 5%. They laughed at me when I first talked about this years ago. “No way you can make that kind of money, Hugh!”, they’d mock me. That’s OK, because it is I who is laughing all the way to the bank while they are consumed with spreads and naked positions, hoping for the best.
And this is what the Bread and Butter Strategy is all about. We analyze the technicals on three time frames and when the indicators line up, we enter a trade, aiming for a modest gain.
